Apple replaced device is a brand new device for after-sales replacement from Apple.

So, it's brand new... but has been waiting on a shelf somewhere in Apple headquarters waiting to be shipped out to replace someone's bad iphone? still not sure what it means exactly

It is brand new. Apple may prepare some replacement iPhone. But the replacement policy was changed after iPhone 6s was released. It is about Apple internal replacement policy, to know more, you can ask Apple Support.
